I see that the avatar limit is 80px by 80px, but I see people have 120 x 120 avatars. Is this a forum bug, or what?

No - site staff (chief editors, newshounds, moderators, administrators and the like) can have bigger avatars. When you're on the forums main page and scroll down, you can see the 'forum leaders' tab; there you can see the mods, supermods and admins. You can see the editorial staff names on the newsbits.

Sure.
Put your cursor on the 'Forums' Tab (between the 'Games' and 'Help' tabs). Choose 'User CP'. On the left side, you'll see 'Settings & Options'. Choose 'Edit Avatar'. Upload the picture you want (provided it meets specifications), and you're done!

Why not allow people to have avatars for example 150x150 or so but just make a maximum capacity of 30kb?

Well... I think not even the staff have avatars so big. Oh and also, the last post was from a year ago :)

Actually, we don't want the forums to become cluttered with graphics. So small and neat = nice to the eye.

Although it is not made explicit, restrictions for what an avatar can show are basically the same as the restrictions for expressing yourself as described in the terms of service
